Well one reason is that stuff about having to sign them and deal with security managers etc. is kind of complicated and weird. Otherwise they can only connect back to the same server they were downloaded from, cannot access any local resources on the client, etc. so basically all they can do is just draw pictures.
And, the variability of the JVM's available on the client browsers is another factor, especially since Microsoft did all it could to kill this by keeping an ancient JVM, because of its legal dispute with Sun when it tried to change stuff in Java....
